Acquisition Deal Structure: More Cash at Close vs. Smaller Equity Rollover in a Holdco
We recently worked through a potential offer revision with one of our searcher clients involving a shift in the consideration structure: increasing cash proceeds to the sellers at closing while reducing their ongoing equity participation.
The original discussions had involved a larger equity stake. The revised proposal was intended to address the sellers' preference for greater liquidity at closing.
However, the equity component introduced another layer of complexity. Rather than receiving equity solely in the business being acquired, the sellers would hold an interest in a holding company intended to acquire additional businesses over time.
There are two competing considerations:
1. Immediate liquidity vs. ownership participation
The revised offer provides more certainty through cash proceeds at closing, but reduces the sellers' ownership percentage and participation in future value creation.
2. Standalone equity vs. Holdco equity
A smaller percentage of a holding company could potentially offer exposure to a larger group of businesses and greater long-term value creation. However, that outcome depends on future acquisitions, integration, execution and the performance of the broader platform.
The challenge is communicating this trade-off fairly. A projected future benefit should not be presented as though it were guaranteed, particularly when comparing it with cash received at closing.
There is also a negotiation consideration: once a seller has anchored to a particular equity percentage, reducing that number can be difficult, even when the overall consideration is changing.
For those who have worked on similar transactions:
- How have you approached negotiations when increasing cash at close while reducing seller rollover equity?
- How do sellers typically evaluate receiving equity in a holdco rather than the acquired operating company?
- What information have you found useful in explaining the potential value of holdco equity without relying too heavily on future acquisition assumptions?
- Have you encountered situations where sellers preferred a smaller stake in a broader platform over a larger stake in the standalone business?
