Is It Very Out of Line to Apply for Other Internships While Currently Interning?

I'm currently interning at bank X in Sweden (it's an 8-month internship, and I'm in my 4th month). Recently, a reputable bank here opened applications for new roles, and I'm thinking of applying, as I believe the sooner I apply, the better my chances.
At the beginning of my internship, the Director mentioned that my conversion to a full-time role would depend on headcount requirements, with a decision coming no earlier than the 5th month. Based on the current deal flow, I don't feel particularly optimistic about the prospects. Additionally, I've recently decided to pursue a master's degree, so even if I were offered a full-time position, I would need to leave the firm after ~8 months of full-time role.
Would it be inappropriate to apply for other roles now? I'm also concerned that people at my current firm might find out about my application, especially since they know really well people (college friends afaik) at the firm I'd like to apply to.
How would you navigate this situation? I really respect current firm and would prefer to stay on good terms with them.
I am particularly wondering if I should inform them before applying to other firm that due to my master's degree I am not intending to stay. I am worried that approaching them with such information would cause reaction similar to "Ok, but who asked?". On the other hand, I would avoid any issues with them finding out and being mad, thus could apply without any concerns.
I thought this was a really easy question until you added the curveball about the friends at other institutions. I don't know the Swedish market and how small it is or how chatty people are. So you have a fair concern.
This is NOT advice (because I don't know you or enough about the situation). But if you put a gun to my head and ask me to choose, if it were me, I would apply and not tell your current firm. It would be very unprofessional in my view for the new institutuion to share that kind of information, and you have credible defenses if it does come to light (return offer not guaranteed, prudent to keep options open, your "friend" (random guy on the internet in the monkey poop forum) said it was a good idea, etc.)
I wouldn't tell your current shop about anything (the application or the master's). That only hurts your chance of a return offer.
