CLO Equity returns and modeling

Hey guys - i am from a distressed debt/HY/cap arb background and have been looking at CLO equity investing recently. I was wonder if anyone had a model or insight into CLO equity investing during a time of rate cuts/good US economic activity (i.e., now?) I can swap my own memos or case studies from names I've done in the past (hedge fund style).... DM me if you have any CLO equity models/insights...

Based on the most helpful WSO content, CLO equity investing involves a deep understanding of cash flow modeling, return profiles, and the impact of various structural and market factors. Here are some insights:

  1. Modeling CLO Equity Returns:

    • You need to focus on cash flow modeling aspects, particularly understanding how different tranches yield returns, especially the equity tranche.
    • Key considerations include management fee rebates, reinvestment profile adjustments, and the creation of underlying collateral at lower spreads. For example, a 10bps management fee rebate might increase the bid on the equity tranche by 2-3 points.
  2. Rate Cuts and Economic Activity:

    • During periods of rate cuts and strong economic activity, CLO equity returns can be influenced by factors like prepayment speeds, primary pipeline pricing, and the transition from Libor to Sofr.
    • Leveraging the equity tranche during favorable economic conditions can maximize returns, especially if underlying loans have better rating profiles or if new loans are priced attractively.
  3. Stress Testing and Scenarios:

    • It's crucial to model scenarios such as slower prepayment rates, lower primary loan prices, or changes in reinvestment periods to understand their impact on returns.
    • During COVID, for instance, the CLO dynamic shifted to a "pull to par" trade, where leveraging the equity tranche and riding out the market volatility became a strategy.
  4. Leverage and Constraints:

    • Explore ways to improve leverage, such as adding rating agency constraints or optimizing the structure to meet specific return targets.
